If you have the 2.2.1 firmware and are jailbreaking to 2.2.1, then your entire memory will be wiped. Make sure all of your music, videos, and apps are backed up to your computer before doing this.
If you have the 3.0 firmware and are jailbreaking to 3.0, then redsn0w (the only currently available jailbreaking software for 3.0) will keep all of your files on your ipod and you don’t have to worry about anything.
If you have 2.2.1, I recommend upgrading to 3.0 before jailbreaking. search ipod touch 2g 3.0 firmware on youtube and you will find a download, because apple makes you pay otherwise. But make sure that if you are jailbreaking 3.0 that you have the iPhone OS 3.0 upgrade (the one APPLE made) before jailbreaking or you will break your ipod.
Your music will be deleted off your iPod BUT it will still exist in iTunes and you need to do is press the sync button
Everything WILL be gone but after jailbreaking it, you will have the ability to get free apps and still use the old app store. Another great thing is after jailbreaking it, download from Cydia(an app that allows 3rd party downloads) a thing called Dtunes which is like an iTunes with free music you can download for FREE right from your iPod

I answering your question on my jailbroken 2G right now. Nothing happens to the music you have on iTunes, but your entire iPod memory gets wiped. I would suggest before you jailbreak it, you transfer all of your purchases to your iTunes and then use redsn0w for the 3.0 firmware, and quick freedom for 2.2.1

All the data from your iPod will be erased but you can easily sync it with its original apps/music/videos/ect… after restoring to a new iPod.

it will not erase musics from itunes, but it might erase it from your ipod.
I haven’t had any problems with my ipod touch.
